It should not make the entire lease illegal, but the security deposit clause must be illegal. You could write to explain this to LL and ask for it to be resolved. If you paid already, then you may have to make a claim in rental court to correct this.

Escrow just means that it is in a separate bank account so that it is guaranteed to be available later. But that is probably not the case, as since it was agreed to be non-refundable what difference does it make. The money likely went straight to the LL (and he has probably spent it already) :(.
