First you must decide if you wish to stay there at $950/month,if you do then speak to the landlord and explain your situation re the security deposit,if not then tell the landlord you do not accept the rent increase and you have decided to leave in the near future(at your own convenience).
Your landlord will of course threaten eviction if you choose the second course of action but that doesn't really matter because with the illegal apartment it would take a year or more to evict you because they would need a multiple dwelling registration for a three family and would have to legalize the basement or evict the basement tenant first.
I prefer the first option because it is such a hassle to move etc. and if you like your apartement then $50 isn't such a massive increase (5% approx).
If you stay make sure you get an itemised checklist for the deposit.
